US Inflation Fears Reignited, Dollar Surges on Rate Hike Prospects

As inflationary pressures rise again in the United States, forecasts that the Federal Reserve (Fed) may raise interest rates further are spreading. Two US inflation indicators exceeded expectations, leading financial markets to suggest the possibility of the Fed implementing additional rate hikes within the year.

Consequently, the value of the dollar has soared to its highest level in over two months. The dollar index, which represents the dollar's value against major currencies, surged 1.2% this week alone, reaching its highest point since March 6, approximately two months ago.

The strengthening dollar is attributed to a combination of rising international oil prices and the robust fundamentals of the US economy. The surge in oil prices due to heightened tensions in the Middle East, coupled with US inflation figures higher than expected, have played a significant role. Analyses suggest the dollar will maintain its strength above pre-war levels even if the conflict with Iran de-escalates.

Conversely, the euro and pound sterling have declined in value, with recession possibilities highlighted for the European economy due to deepening concerns about energy shocks from the Middle East conflict and for the British economy experiencing political instability. The British pound's value has fallen, exacerbated by domestic political instability, reaching its lowest point in about a month as of May 15.

The possibility of the dollar's dominance intensifying against developed market currencies has been raised if the energy shock is prolonged. Indeed, traders in the options market are adjusting their positions in favor of a stronger dollar, and investment sentiment regarding the long-term dollar outlook has reached its most optimistic level in approximately five weeks. Speculative foreign exchange traders, such as asset management firms, have shifted to buying the US dollar since the outbreak of the Middle East conflict and maintained these positive upward positions through mid-May.
